What are external costs, and how do they relate to market failure?

External costs are costs imposed on third parties who are not involved in a transaction. They are also referred to as negative externalities. External costs can arise when the social cost of producing a good or service exceeds the private cost of the producer. As a result, market prices do not reflect the full cost of production, leading to market failure.
